The ESOP Muddle: How Equity Compensation Can Distort Financials and Disadvantage Minority Shareholders

Employee Stock Option Plans (ESOPs) are traditionally viewed as a powerful tool to align the financial interests of employees with those of long-term shareholders. By offering equity-based incentives, companies conserve cash, attract top-tier talent, and foster an ownership culture.

However, when poorly governed or deliberately exploited, ESOPs can become a tool for financial engineering. By shifting compensation costs off the immediate profit-and-loss (P&L) statement or mispricing grants, promoters and management can inflate reportable operating earnings while quietly diluting the equity of minority retail investors.

7 Ways ESOPs Can Be Exploited to Distort Accounting

    1. Artificial Expense Suppression

Cash compensation directly reduces operating profit and EBITDA. In contrast, when cash salaries are replaced with stock options, the associated cost is non-cash and non-operating in many analytical models. Aggressive companies use heavy ESOP allocations to underreport true operational labor costs, inflating core operating margins.

    2. Discounted Option Pricing and Steep Dilution

Granting stock options at steep discounts relative to fair market value imposes a hidden cost on existing public shareholders. When these options are exercised, new shares are issued well below market rates, diluting earnings per share (EPS) and book value per share without bringing in proportional equity capital.

    3. Disproportionate Executive Enrichment

While ESOPs are often marketed as broad-based employee welfare tools, a significant portion of option pools in misaligned governance setups flows directly to top executives and key insiders. This creates wealth transfers from public shareholders to management without demanding commensurate long-term performance targets.

    4. Bypassing Regulatory Clearances and Governance Norms

In highly regulated sectors (such as financial services and insurance), executive compensation and equity grants are subject to statutory caps and regulatory approvals. Issuing options or allotting shares without explicit regulator consent—or in defiance of regulatory objections—violates corporate governance frameworks and exposes the firm to severe regulatory penalties and clawback orders.

    5. Manipulating Non-GAAP and Adjusted EBITDA Metrics

Many companies urge retail investors to look at “Adjusted EBITDA”—a non-GAAP metric that routinely adds back share-based compensation expenses. By treating ESOP expenses as “one-off” or “non-cash” charges, management presents an overly optimistic view of cash-generating capability, even when stock grants are a recurring, essential part of employee pay.

    6. Misaligned Vesting Schedules and Flawed Performance Benchmarks

When options vest purely on time elapsing rather than operational performance metrics (such as Return on Equity, Free Cash Flow, or Revenue Growth), management receives equity rewards regardless of whether the business creates genuine economic value for minority investors.

    7. Repricing and Lowering Exercise Barriers in Downturns

If a company’s stock price falls due to poor managerial performance, promoters may reset option exercise prices downward to protect management from losses. While public minority shareholders absorb market losses, insiders are insulated via reset grants, destroying the risk-alignment incentive that ESOPs are meant to provide.

    Red Flags for Minority Investors

To guard against ESOP misrepresentation, retail investors should monitor specific governance indicators:

    • Dilution Tracking: Compare fully diluted EPS against basic EPS in quarterly and annual filings.

    • Non-GAAP Adjustments: Examine how heavily the company relies on adding back share-based compensation to claim profitability.

    • Regulatory Compliance & Disclosures: Audit notes in financial statements to ensure all stock options comply with relevant sectoral guidelines and regulatory approvals.

    • Concentration Ratio: Review the breakdown of option grants to verify whether options are distributed across the workforce or concentrated among C-suite executives.
