The Illusion of Profit: Why Warren Buffett Wants You to Ignore Earnings and Watch the Books

The mechanics behind Warren Buffett’s warning about corporate profit figures center on an inherent quirk in standard accounting rules: the asymmetry of asset valuation.

When a subsidiary or an investment sours, accounting rules mandate that the books immediately mark its value down, directly hitting the reported profit and loss statement. Conversely, when a business thrives, grows, or increases in intrinsic value, standard historical cost accounting generally prohibits companies from marking its book value upward.

Buffett uses this structural blind spot to explain to shareholders how easily a CEO could legally manipulate earnings to fit a desired narrative. If a conglomerate wants to show smooth, predictable earnings growth, it can strategically harvest gains from undervalued assets or legacy holdings when operating results dip, or conversely sit on unrealized gains while taking write-downs all at once during a bad quarter.

This is why the Oracle of Omaha urges investors to look past headline net income figures. True economic performance is often masked by accounting conventions that penalize temporary setbacks while completely ignoring organic, compounding internal growth that hasn’t been realized through an explicit transaction.
